In financial management, capital budgeting decisions involve the evaluation of long-term investment proposals such as purchasing new machinery, expanding production facilities, introducing new products, or entering new markets. The primary objective of capital budgeting is to determine whether an investment will generate sufficient returns to justify the funds invested. For this purpose, cash flow analysis is preferred over profit analysis because investment decisions are based on actual cash movements rather than accounting profits. Cash flow analysis focuses on the inflows and outflows of cash generated by a project during its useful life. A project is considered financially acceptable when the present value of its expected cash inflows exceeds the initial investment. On the other hand, profit analysis is based on accounting concepts that include non-cash items, accounting adjustments, and allocation methods that may not represent the actual financial benefits available to the firm. One major reason for using cash flow analysis instead of profit analysis is that cash is the real measure of a company’s ability to invest, pay obligations, and create value. Accounting profits include items such as depreciation, which reduces reported profit but does not involve any actual cash outflow. Since capital budgeting decisions involve the movement of funds, only actual cash flows provide a reliable basis for evaluating investment opportunities. Another reason is that cash flow analysis considers the time value of money. A rupee received today is more valuable than a rupee received in the future because present funds can be invested to earn returns. Capital budgeting techniques such as Net Present Value (NPV) and Internal Rate of Return (IRR) are based on discounted cash flows, which help in comparing future cash benefits with current investment costs. Profit analysis generally ignores this important financial principle. Cash flow analysis also helps in avoiding the limitations of accounting methods. Accounting profit can be influenced by different accounting policies, methods of depreciation, inventory valuation, and provisions. Two firms may report different profits for similar projects because of different accounting practices. Cash flows, however, provide a more objective measure because they represent actual receipts and payments. Capital budgeting decisions require a long-term perspective, and cash flow analysis captures all relevant cash consequences of an investment. It includes initial investment outlay, operating cash inflows, additional working capital requirements, and terminal cash flows from the sale of assets or recovery of working capital. Profit analysis may fail to consider these important factors.
