Gross Margin Return on Investment (GMROI) is an important performance measure used in store operations to evaluate how effectively a retailer converts its investment in inventory into gross profit. It connects two major retail variables: gross margin and inventory investment. While sales volume indicates how much merchandise a store sells, GMROI goes a step further by showing how much gross margin is earned for every unit of money invested in inventory. Therefore, it is particularly useful for evaluating merchandise categories, brands, departments, product lines, and the overall performance of a retail store. The basic formula for calculating GMROI is: GMROI = Gross Margin ÷ Average Inventory at Cost Gross margin is the amount remaining from sales revenue after deducting the cost of goods sold. Average inventory at cost represents the average amount of money invested in inventory during a particular period. The result indicates the gross margin earned for every monetary unit invested in inventory. The calculation of GMROI involves several systematic steps. The first step is to determine the net sales for the period. Net sales represent the actual sales revenue generated after adjusting for returns, allowances, and discounts where applicable. Accurate sales information is essential because gross margin is calculated from sales revenue. The second step is to determine the cost of goods sold (COGS). Cost of goods sold represents the cost incurred by the retailer for the merchandise that has been sold during the period. It excludes operating expenses such as salaries, rent, electricity, advertising, and administrative expenses. The relationship between net sales and COGS provides the gross margin. The formula is: Gross Margin = Net Sales − Cost of Goods Sold For example, suppose a retail store has net sales of ₹10,00,000 during a financial year and the cost of goods sold is ₹6,00,000. The gross margin would be: ₹10,00,000 − ₹6,00,000 = ₹4,00,000 Thus, the store has earned a gross margin of ₹4,00,000. The third step is to calculate average inventory at cost. Inventory should normally be measured at cost rather than selling price because GMROI compares gross margin with the investment made in purchasing merchandise. The simplest method of calculating average inventory is: Average Inventory at Cost = (Beginning Inventory at Cost + Ending Inventory at Cost) ÷ 2 Suppose the beginning inventory at cost is ₹2,00,000 and the ending inventory at cost is ₹2,50,000. The average inventory would be: (₹2,00,000 + ₹2,50,000) ÷ 2 = ₹2,25,000 The fourth step is to divide the gross margin by the average inventory at cost.
